Austria had maintained hope of retaining leadership in Germany through the early 1860s because the smaller states prefer weak Austrian leadership to Prussian domination

Nonetheless, by mid-1864 Emperor Franz Joseph realizes that war is inevitable if Austrian 
leadership is to be preserved.

The outline of a dual monarchy is already taking shape by 1865, but negotiations are deadlocked on the eve of the war with Prussia.
